The iPod drive isn't really designed to be used to run an operating system off of. Running an operating system is going to involve hitting the disk an awful lot, and giving it more of a workout than using it as an MP3 player... or even just moving files with you from time to time.
You can do it, and people have done it, but you're going to wear out the hard drive in it rapidly, and there have been a lot of people who found out the hard way. Apple won't honor your warranty if you have used the iPod to boot a computer from.
