How do you upgrade an iPhone?

I'm tempted to get an iPhone today - my iPod is broken and my current phone is out of contract. However, my iTunes library would completely fit onto a 16GB iPhone but not an 8GB. I don't mind buying now and buying the larger handset later, but will I have to sign a new contract or add another 18months onto the short time that would have elapsed currently? It would seem unreasonable when the handset isn't subsidised ...

I doubt you'll have to change your contract when the iPhone gets updated. I'm sure you'll be able to switch phones with no hassle. #1 if you stick with iPhones you'll be with AT&T for 5 years anyway because they have exclusivity with the iPhone for 5 years. AT&T isn't going to complain about you having a new iPhone2. You'll be able to migrate your plan from one iPhone to another.
