A better option than digital zoom (which I agree is actually worse than no zoom at all) would be a digital real-time crop. Instead of cropping after the fact in iPhoto, or even if the phone's software after the photo was taken, you could "zoom" in to take the photo and the camera would simply crop the photo to that framing when you press the shutter without then scaling the photo back up to the full resolution of the sensor, which only degrades the quality.
People who think digital zoom is a useful feature likely won't even know the difference, and it would protect them from themselves doing silly things.

My Blackberry has 5x digital zoom. Yes, I know what zoom does and wished I had more at the concert I was at last night. On the flip side I wished I had more pixel density and color depth but that's expecting a bit too much from my phone camera.
C'mon Apple, at least put in something better than 0.3mp. How about a 1280x720 (or 1280x960) sensor - the improved CPU in the touch should be able to process that without a problem. It's still under a megapixel though.
Device slimness and camera quality are inversely linked. It seems a couple of millimetres can make a massive difference - 3.2mp on the iPhone 3GS.
The big problem is that I have very little interest in making videos of things in life, compared to taking a higher quality still photo.

Sure you do - take any picture and open it in any picture editor. Crop the center of the picture. Then resize what remains to full size again. There you go! Digital zoom as well as any camera can do it.
