Yup they can. I've heard rumors that the AT&T contract may be 5 years.
What's interesting in all this whining about faster processors and more ram is no mention of battery life. Faster proccies, more RAM, wireless N, background processes (which already exist, WE just can't get to them), faster graphics, etc isn't going to help the already anemic battery performance and are is likely the reason why we have the performance characteristics we already do. Perhaps Apple will switch to some lower powered display technology that will help in this regard.
You are making an asumption here that faster means more power. While that is a given for a specific processor and process generation it doesn't mean that either of those can't be improved. Remember there is plenty of room for process shrinks when it comes to ARM, this on existing technology. Plus there are huge power advantages to true SoC. The more hardware that Apple can stuff on one chip the greater the power savings. What I'm saying is that there is opportunity here.
What I really want though is access to video input from the iPhone SDK. There are a lot of things that would make possible. My friend's phone has an app that snaps a picture when the person it's pointing at smiles. From barcodes to shape-from-motion capture to all sorts of spacial analysis... access to a video stream from the SDK is going to be one of those Next Big Thing enablers. I honestly don't care much about video recording in my phone, although it would be icing.

That's because I discovered something a long time ago called a "case." I have full functionality and chargeability using this revolutionary device, and (again) not one scratch, dent, or other kind of physical incursion have I registered.
I hear there are a bunch of these innovative shells out there in the wild. Trapping one might be good for any iPhone user who values the aesthetics of his device.
I agree with getting a case. I used to be anti-case, as I liked the look, feel, and form-factor of the iPhone itself. However, after six months of use the daily wear-and-tear was starting to take it's toll. Besides that, even though I had never broken/significantly damaged any cell phone I had owned in the past eight years, the iPhone is obviously more expensive to replace. I was always so worried that *somehow* I would drop it and break it. The $30 bucks I spent for a case was well worth the peace of mind. Not to mention the case I ended up getting is nice and slim, too. Adds a negligible amount of bulk, which was my main concern.
They will have to REALLY REALLY increase the speed of the phone. I mean atleast double the processor. Get it running somewhere around 750-950 mhz.
If they use an ARM Cortex A8 and A9 they will significantly increase the instructions per clock as well as the clock speed. If they have more than one of them on the die that's even better. Look at Qualcomm's dual-core Snapdragon which is their own implementation of the ARMv7 architecture (same generation as A8) which can run at up to 1.5GHz when it becomes available.

Of course with greater integration of other components (surely the PA Semi design will have on-board bluetooth and wifi to save on components, possibly even the 3G chipset although I think Apple will want a bit of flexibility here) they could have more memory and flash.
Several of the wishlists are mixing hardware and software improvements. The things I miss are mostly software: push notification, turn-by-turn navigation, teethering etc.
So, I don't see the need for new iPhone hardware. Unless Apple has something more radical to offer. Here's a crazy idea: what if the iPhone 2,1 is really the tablet we are all waiting for?

... you DO realize that there ARE other countries past the US borders, other countries with other carriers, that use the iPhone with different contracts/Laws.
Apple and AT&T are only related in the USA, one of many many other countries that are just as significant to Apple.
If they want to put tethering, a front facing camera, etc etc on the Phone, they will, AT&T are irrelevant in this regard.
So what do you think they will call this 3rd gen iPhone?

They'll go for a new branding name. iPhone 3G vs iPhone 3 is too confusing. Like iPhone X or something. I hope they don't do iPhone Pro.... that's just getting silly.

I mean, expectations are pretty high at the moment. I think even if Apple came out with a device that was pretty spectacular, it might still not meet the expectations of the fanboys!
In a way, I think this must be one of the reasons for Apple to distance itself from the fanboy crowd (by moves like getting out of Macworld), and be focussed on the consumer space. The fanboys today have only one role to play - that of setting the bar high for Apple, so that Apple does not slow down its innovation train just because the competition is nowhere near where Apple is. The earlier historical role of fanboys, to help the company survive, and to serve as evangelists is no longer relevant. Thankfully Apple can still wow the consumer, whether or not the fanboys get wowed.
Arguably, Apple needs lesser hype today - it is the hype that is hurting Apple by creating phenomenal expectations - no matter what Apple announces, it cant meet the hype anymore. Remember all the talk of the $800 MacBook?
That being said, I really hope Apple keeps coming out with products that can wow everyone, including the fanboys, even when expectations are unrealistically high.
I thought 802.11n was backwards compatible with 'g'....no? Also, given the processor speed of the iPhone, what advantage would there been in a larger pipe coming in? The extra range would be good.
I was afraid someone was going to say this. Hardly no one realizes what I am getting at when I say I want N wireless in my next iPhone.
I just want to be able to set my home up on a 5 ghz band and connect my iPhone without offering a G channel also.
